Reduce EMI or reduce tenure: what is the difference?
When you make a part payment, the bank lowers your outstanding principal. It then asks you to choose one of two things:
- Reduce tenure. Your EMI stays the same and the loan ends earlier.
- Reduce EMI. The end date stays the same and your monthly EMI goes down.
Both save interest, because you now owe less. But reducing tenure almost always saves more, because you keep paying the higher EMI and the principal falls faster every month after the prepayment.
A worked example
Take a ₹50 L home loan at 8.5% with 20 years left. The EMI is ₹43,391 and you would pay about ₹54.14 L in interest over the remaining term.
Now say you prepay ₹5 L after 12 months:
| Choice | EMI after prepayment | Interest saved | Loan ends |
|---|---|---|---|
| Reduce tenure | ₹43,391 | ₹16,03,691 | 4 yrs earlier |
| Reduce EMI | ₹38,964 | ₹5,09,408 | Same date |
Same ₹5 L, but the reduce-tenure option saves roughly ₹10.94 L more.
When reducing EMI makes more sense
Pick a lower EMI if your monthly budget is tight, your income is uncertain, or the EMI is crowding out your emergency fund or SIPs. A lower EMI buys breathing room. A shorter tenure buys the biggest saving.
Before you prepay, check three things
- Emergency fund first. Keep six months of expenses aside before you part-pay. Money sent to the bank is hard to get back. See how big your emergency fund should be.
- Prepayment charges. RBI rules stop banks and NBFCs from charging foreclosure or prepayment penalties on floating-rate loans taken by individuals for non-business purposes. Fixed-rate loans can carry a charge, so read your loan agreement.
- Costlier debt. Pay off credit cards and personal loans before a home loan. They usually charge far more than 8.5%.
Prepay or invest instead?
Prepaying gives a guaranteed "return" equal to your loan rate. Investing in equity mutual funds may earn more over long periods, but with ups and downs and no guarantee. Many people do both: a SIP for long-term goals, plus a yearly prepayment from bonuses. If you claim the home-loan interest deduction under the old tax regime, your effective loan rate is lower, which tilts the maths slightly towards investing.
Questions people ask
Is it better to reduce EMI or tenure after a home loan prepayment?
Reducing tenure saves more interest in almost every case, because you keep paying the same EMI and the principal falls faster. Reduce the EMI only if you need the lower monthly outflow.
Do banks charge a penalty for home loan part payment?
Not on floating-rate loans taken by individuals for non-business purposes. RBI rules bar prepayment and foreclosure charges on these. Fixed-rate loans can carry a charge, so check your loan agreement.
When is the best time to prepay a home loan?
Earlier is better. In the first years most of each EMI goes to interest, so a prepayment then cuts the most future interest. Even late prepayments still save money.
Can I make a part payment every year?
Yes. Most lenders accept part payments at any time, often with a minimum amount such as one EMI. Use the yearly prepayment box above to see the effect.
Does this calculator work for car and personal loans?
Yes, the maths is the same for any loan with a fixed EMI. Personal and car loans are often fixed-rate, though, so check whether a prepayment charge applies.
